The Rollover OptionTechnically, you can roll cash from your 401 into a self–directed IRA once you reach the age of 59 1/2. You retain the tax-deferred status of your retirement nest egg when you move it from a company-sponsored plan into an IRA.
What reasons can you withdraw from 401k without penalty? Generally though, if you take a distribution from an IRA or 401k before age 59 ½, you will likely owe both federal income tax and a 10% penalty on the amount that you withdraw, in addition to any relevant state income tax.
Cash Reserves Closing Costs & More
Regardless of whether you borrow from a conventional lender or a portfolio lender, you will need cash reserves.
Lenders require that you have enough cash set aside at settlement to cover a certain number of months mortgage payments. The typical range is one-to-six months worth of payments.
Where it gets hairy is that often lenders require cash reserves for all of your mortgages not just the new loan youre borrowing.
And, of course, youll need cash to pay for the closing costs. That includes between $1,000-2,000 for title-related expenses, taxes, insurance, and lender fees, which will lay on thousands more dollars. No one said borrowing a mortgage was cheap!
The upshot is that you need a lot more cash than just a down payment. Keep in mind these other cash requirements, as you start running the numbers on how much youll need to pull together to buy this next investment property.
What Are The Borrowing Limits For A 401
In general, you can only borrow up to 50% of your vested account balance or $50,000, whichever is less. Some plans may offer an exception if your balance is less than $10,000 you may be allowed to withdraw the entire amount. With a withdrawal, there are no limits on the amount, assuming your plan allows you to do so.

Using A 401 Withdrawal To Buy A House
401 withdrawals are generallynot recommended as a means to buy a house because theyresubject to steep fees and penalties that dont apply to 401 loans.
If you take a 401 withdrawalbefore age 59½, youll have to pay:
- A 10% early withdrawal penaltyon the funds removed
- Incometax on the amount withdrawn
For example, say you withdraw$20,000 from your 401 to cover your down payment and closing costs.
- Youll be charged a $2,000 earlywithdrawal penalty
- Andyoull have to pay income tax on the $20K, which likely comes out to around$4,000-$6,000
Thats up to $8,000gone from your retirement savings, on top of the initial withdrawal.
The standard rules for 401withdrawals are as follows:
- Most 401 plans allow withdrawals only in cases of financial hardship
- However, using the money to buy a primary residence often qualifies as a hardship withdrawal
- You can withdraw only the money required to cover your immediate need
- The money does not have to be repaid
Since the IRS considers 401 withdrawals income,withdrawing 401 money could bump some home buyers into a higher tax bracket.This could add even more to the cost of the early withdrawal.
The CARES Act provision allowingfor tax-free withdrawals from a 401 expired on Dec. 31, 2020. The IRSsnormal 10% penalty is being enforced on hardship withdrawals in 2021.
The Right Ira For Buying Investment Property
First of all, your IRA has to be self-directed. The term self-directed means that alternative investments are accepted or offered by the IRA custodian, the financial institution, or the company responsible for record-keeping and IRS reporting requirements. A self-directed IRA is independent of any brokerage, bank, or investment company that would make decisions for you .
To buy and own property via your IRA you will still need a custodian, an entity specializing in self-directed accounts that will manage the transaction, associated paperwork, and financial reporting. Everything goes through the custodian to keep you from violating the strict rules regarding these types of real estate transactions.
As you would expect, the custodian will charge a fee for the service. However, it wont advise you on how to best structure your holdings. This custodians job is to handle the back-office work.
Before we look at the rest of the rules, understand this basic fact: You and your IRA are two separate entities. Your IRA owns the propertyyou dont. In fact, the title to the property will read XYZ Trust Company Custodian IRA.
If you buy real estate with your IRA improperly, you can disqualify the IRA. If that happens, all the funds in it immediately become taxable.

If you take a distribution larger than $10,000, a 10% penalty would be applied to the additional distribution amount. It also would be added to your income taxes.

You could borrow through a solo 401k participant loan up to 50% of the balance of your account and then use those funds however you wish including buying & refurbishing motor vehicles.
Be Mindful Of These Restrictions
Its always a good idea to maintain regular communication with your custodian or CPA to ensure you dont violate some of the rules surrounding SDIRAs.
A good rule of thumb is to treat your SDIRA like any traditional retirement account. Funds and assets are there to grow tax free over time for you to use in your later retirement. Your SDIRA cannot pay or directly benefit you, your spouse, heirs, immediate family members, or business you own.
For the purposes of land, this means your SDIRA cannot buy parcels from your parents or spouse, sell them to your children, etc. Your business cannot buy a property and then transfer it to your SDIRA or vice-versa.
What you can and should do is use your SDIRA to buy and sell land from non-disqualified people and entities, and enjoy the tax benefits.
