When Should You Roll Over a Traditional IRA/401(k) into a ROTH Plan?

No doubt, there are significant advantages to moving your 401 money to a Roth IRA. But, as noted earlier, it will be a taxable event. You will owe taxes not only on your contributions and your companys contributions if it has a matching program, but also on your earnings, which include capital gains and dividends. This bump in income could boost you to a much higher income bracket so that you are paying more tax than if you left the money in a traditional IRA and paid taxes as you made withdrawals in retirement.

Because the taxation of your money is changing, the switch from a traditional IRA to a Roth is called a conversion rather than a rollover. More importantly, it is a permanent process. So you should make sure this is what you really want to do before you do it.

Rollover Into An Annuity

Another option is to roll your 401 into an annuity, which can still be held within the tax-friendly embrace of an IRA, helping you avoid taxes until theyre necessary. The advantages of an annuity are that it can provide stable income with a guaranteed return. When participants tap the annuity, they can receive a regular pension-like income. Many savers like this security, and they dont need to worry about investing their money, a process that some dont want to handle.

The downsides for an annuity include the relatively high sales commissions that can sometimes be hidden in the sales contract. The types of annuity contracts can be incredibly complex, with all types of restrictions and caveats, depending on what the annuity company offers. Some annuities can be much more complex than others, depending on the features you need.

Another downside is that once you buy the annuity, the money is typically locked in for some period, so it may not be readily accessible if you have an emergency and need cash. If youre still within the lock-up period, youll usually have to pay a hefty surrender fee to access your money.

You generally have two options for where to get an IRA: an online broker or a robo-advisor. The option you choose depends on whether you’re a “manage it for me” type or a DIY type.

  • If you’re not interested in picking individual investments, a robo-advisor can do that for you. Tax Consequences Of A 401

As mentioned above, you generally wont have to pay any taxes on your 401-to-IRA rollover. The only time youll have to deal with taxes is if you have a traditional IRA and want to roll over to a Roth IRA.

One other tax consideration: You can choose to do a direct or indirect rollover. For a direct rollover, your old plan sends the money directly into your new IRA. In an indirect rollover, your old plan sends you a check with the cash and withholds 20% of your funds. These withheld funds are a taxable distribution unless you make up the difference out of pocket. Youll likely have to pay a 10% fine for the early withdrawal. This rule only applies if the check is sent directly to you, though. It doesnt matter if your old plan sends you a check to forward to your new IRA.

Ask Your 401 Plan For A Direct Rollover Or Remember The 60

Ready to Retire

These two words “direct rollover” are important: They mean the 401 plan cuts a check directly to your new IRA account, not to you personally.

Here are the basic instructions:

  • Contact your former employers plan administrator, complete a few forms, and ask it to send a check or wire for your account balance to your new account provider.

  • The new account provider gives you instructions for how the check or wire should be made out, what information to include and where it should be sent. You can opt for an indirect 401 rollover instead, which essentially means you withdraw the money and give it to the IRA provider yourself, but that can create tax complexities. We generally recommend a direct rollover.

  • If you do an indirect rollover, the plan administrator may withhold 20% from your check to pay taxes on your distribution. To get that money back, you must deposit into your IRA the complete account balance including whatever was withheld for taxes within 60 days of the date you received the distribution. .)

    For example, say your total 401 account balance was $20,000 and your former employer sends you a check for $16,000 . Assuming youre not planning to go the Roth route, you’d need to come up with $4,000 so that you can deposit the full $20,000 into your IRA.

    At tax time, the IRS will see you rolled over the entire retirement account and will refund you the amount that was withheld in taxes.

    As youre considering where to roll over your 401, youll want to consider the advantages of each account type, the drawbacks, your own financial situation and the tax implications.

    Depending on how much you have invested in your plan, you may have a limited time to make this decision, and in some cases your former company can make the decision for you:

    • If you have less than $1,000, your ex-employer can just cash you out. You can still roll over the money into another account, but you typically must do so within 60 days.
    • If you have between $1,000 and $5,000, your ex-employer can move the money into an IRA of its choice. If you dont like that IRA, you can always move it.
    • If you have more than $5,000 in your 401, your company must await your instructions on how to proceed. You could continue to leave your money in your old 401.

    The specific rules vary from employer to employer, and the rules that apply to your old 401 can be found in the plans documents. So check there first, if youre unsure how to proceed.

    You Might Want A Roth Account

    If your 401 plan doesnt provide a Roth 401 option, you might choose to roll your retirement savings into a Roth IRA. Advantages of a 401-to-Roth IRA rollover include:

    Avoiding Roth IRA income restrictions. Even if your annual income is above the thresholds for Roth IRA contributions, youre still allowed to roll your 401 savings into a Roth IRA. This move is commonly referred to as a backdoor Roth IRA conversion, and it can grant you the benefits of tax-free withdrawals in retirement.

    No required minimum distributions . With a 401or even a traditional IRAyoure subject to RMDs, or the mandated annual withdrawals from your retirement savings once you reach age 72. Roth IRAs are free of RMDs, providing you with more control over your retirement savings.

    Tax-free withdrawals in retirement. When you roll over a traditional 401 into a Roth IRA, youll probably end up paying some taxes on the amount youre converting. But these taxes may be less than what youd pay if you took regular withdrawals from a traditional 401 in retirement.

    Access to additional death benefits. Because there are no lifetime distribution requirements, you can pass down your Roth IRA to your heirsalthough beneficiaries need to draw down the account within 10 years.

    Why You Might Not Want To Combine Your Ira With Your 401

    On the flip side, there are plenty of areas where a traditional IRA has a leg up on a 401 that is, of course, why so many people roll a 401 into an IRA. Here are the biggest you should know:

    • Wider investment selection: Within an IRA, you can invest in nearly anything under the sun not just the mutual funds, index funds and exchange-traded funds that show up in 401 plans, but also individual stocks and even options . You can also shop around for the absolutely lowest-cost funds, which can save you money. As noted above, you should look closely at your 401 plan and its investments to see if youd save money by leaving your funds in your IRA.

    • More loopholes for early withdrawals: Aside from the aforementioned loans, a 401 may allow hardship withdrawals in certain situations the IRS defines hardship as an immediate and heavy need, which means things like unreimbursed medical expenses, funeral expenses or disability. Those will waive the 10% penalty on early distributions youll still owe income taxes on the withdrawal. But a traditional IRA casts a wider net, allowing early distributions without penalty but with taxes still owed for higher education expenses and a first-time home purchase .

    • Low-cost options for investment management: If your 401 plan doesnt come with anything in the way of investment advice, and you want that sort of thing, youll have more options for getting it on the cheap within an IRA if youre open to a robo-advisor. .)

    Roth 401 To Roth Ira Conversions

    The rollover process is straightforward if you have a Roth 401 and you’re rolling it over into a Roth IRA. The transferred funds have the same tax basis, composed of after-tax dollars. This is not, to use IRS parlance, a taxable event.

    If your 401 is a Roth 401, you can roll it over directly into a Roth IRA without intermediate steps or tax implications. You should check how to handle any employer matching contributions because those will be in a companion regular 401 account and taxes may be due on them. You can establish a Roth IRA for your 401 funds or roll them over into an existing Roth.

    • Beneficiary flexibility. With some IRAs, you may be able to name multiple and contingent beneficiaries or name a trust as the beneficiary. But, keep in mind, not all IRA custodians have the same rules about beneficiaries so be sure to check carefully.
    • Ownership control. You are the owner and have access rights with an IRA. The assets in your IRA are also not subject to blackout periods. With a 401 plan, the qualified plan trustee owns the assets and assets may be subject to blackout periods in which account access is limited.
    • Distribution options. If your IRA is set up as a Roth IRA, there is not a set age when the owner is required to take minimum distributions. With 401 plans and traditional IRAs, the owner will have to take required minimum distributions by April 1 of the year after they turn age 72.

    Backdoor Roth Ira Basics

    If your income is above the thresholds above, you cannot directly contribute to a Roth IRA. However, a backdoor Roth IRA conversion lets high-earners roll funds from a traditional 401 or traditional IRA into a Roth IRA.

    To simplify a somewhat detailed process, youll first want to get your money into a traditional IRA. If you arent doing that through a direct deposit, youll need to roll money from a traditional 401 account into a traditional IRA. Then you convert the traditional IRA to a Roth IRA. This almost always involves paying income taxes on any funds being rolled into the Roth account that have not previously been taxed, which is why youll want to do this as soon as you can after you deposit funds into a traditional account to minimize potential gains.

    There are no income restrictions on who can do a Roth IRA conversion. Contributions made to the traditional IRA must abide by the IRS annual contribution limits during the year you make them. You can get around these constraints, however, by rolling funds from your workplace retirement plans, which have much higher contribution limits.

    Complete The Rollover Before Earnings Accrue
